A custodial wallet is one where a third party, usually an exchange, holds your private keys and you hold an account. A non-custodial wallet is one where you hold the keys yourself. The distinction decides who bears the risk when something goes wrong. In November 2022, FTX's collapse cost custodial customers their access. Almost all of Scam Sniffer's $83.85 million in 2025 phishing losses came from non-custodial holders handing over their own keys.

Who holds the key.

In a custodial arrangement, the platform controls the private keys. Your balance is a record in their database, and moving funds means asking them to move funds on your behalf.

In a non-custodial arrangement, you control the keys through a seed phrase. Moving funds means signing a transaction yourself, and nobody can stop you or help you.

What custodial actually costs you

Control.

Your access depends on the platform's solvency and conduct. Among the world's largest exchanges when it collapsed, FTX had commingled customer funds with company money, and customers who had done nothing wrong were locked out.

Two things separate that outcome from a recoverable one: regulatory status and fund segregation. A licensed exchange is required to hold client assets separately from company money, answers to a supervisor with the power to investigate, and can be compelled to return funds. An offshore platform with neither is a very different counterparty wearing the same label.

The practical check takes a minute: which regulator licenses the platform, and is the license verifiable on that regulator's own public register.

What non-custodial actually costs you

Recoverability.

Lose your seed phrase without a backup, and the funds are permanently gone. Type it into a fake website, and they are gone. Approve a malicious transaction, and they are gone. Send to the wrong network, and they are gone. Nobody can reverse any of it.

The losses are well documented. Scam Sniffer recorded $494 million in phishing losses in 2024 and $83.85 million in 2025. Almost all came from self-custody holders who signed something they should not have, or entered their phrase somewhere they should not have.

"Not your keys, not your coins" is true. So is its mirror: your keys, your problem.

Why holders use both custodial and non-custodial wallets

Most experienced holders use both.

A regulated exchange for trading and for fiat conversion, where speed matters and the platform's supervision covers the counterparty risk. A non-custodial wallet for long-term holdings or DeFi access, where control matters and no counterparty exists to fail.

Splitting funds limits what any single failure can cost, which is the point of the arrangement.

Which wallet type suits which purpose

Descriptively, since what suits you depends on how you use crypto.

Custodial suits beginners who would otherwise lose a seed phrase, active traders who need fiat rails and speed, and anyone who values a recovery path over unconditional control.

Non-custodial suits people who use DeFi directly, hold for long periods without trading, or specifically want no counterparty between them and their assets.

Neither suits someone who has not decided which risks they can tolerate. The choice is a risk decision before it is a technical one.

What to check before choosing a wallet

For a custodial platform: the regulator, the licence on that regulator's register, whether client funds are segregated, and what custody arrangement holds the assets.

For a non-custodial wallet: whether it is open source, how the seed phrase is generated, and whether it warns before signing approvals. Then whether your backup plan involves anything other than a photo on your phone.
